Debating Between IRA or College Fund?

My daughter just turned three, and I’m realizing that I haven’t contributed even a cent to her college fund yet.

By the time his older siblings were that age, I had already deposited enough money into their respective college funds to get them through most of their freshman year.

Maybe it’s because I’m older… or because she’s the third child, and I’m not so keen this time. But I’m behind and it’s time to get stuck.

And while college funds are on my mind, I thought I’d answer a question I get asked on a regular basis:

“Money is tight these days and I have to choose where to allocate my savings. Should I be putting the money in a college fund or my retirement plan?”

So, every family here will be a little different. This will depend on other sources of wealth, the potential inheritance you can expect to receive and many other factors.

But as a very general rule, it makes sense to focus on your retirement plan First. You will have a natural tendency to take care of your children. But remember, if you neglect your retirement, your children will have to support you in your old age.

You better take control of your retirement first. If your kids have to live frugally in college, that’s good for them. And frankly, if they have to take out student loans, there’s a good chance that a future act of Congress will “forgive” them… and even if they don’t, you can always pay for your debt after the fact. Can pay for kids. There can be help in repaying the loan.

no matter what, you should Fund your 401(k) or IRA First, and if your budget allows it, allocate that next marginal dollar to an Educational Savings Account (ESA) or 529 plan.

But let’s say you’re in good shape with your retirement planning and really want to save aggressively for your kids’ college expenses. Another question I often hear is:

“What happens to any cash left over in the college fund?”

Your child may get a scholarship… or drop out of college for a tech start-up… or college may fall short of your budget.

(Okay, I agree that the third scenario is an absurd impossibility.)

Well, there is good news. Starting the following year, up to $35,000 of unused 529 plan funds can be transferred to a Roth IRA.

There are rules and you cannot transfer all the money in one go. You are still subject to the annual limit, which is currently set at $6,500. But still, it’s a great way for a young college graduate to round out his retirement planning.
